That is correct. Everything must stay on your characters, which makes space issues a threat.

You do not have to equip the item as soon as you make Destroyer/Conqueror. The reward here isn't the items you pick up, it's the freedom to use that particular item slot for a Unique/Set/Crafted item you have found/crafted. For further explanation, I'll use this example:
A Druid is playing through Act V Normal. He has chosen '7. Weapons' as his first slot reward for making Destroyer. He finds the Dark Clan Crusher Cudgel from (let's say), Pindleskin (or an appropriate monster). If he wishes to equip this item, he must first kill Baal in Normal (thus fulfilling the requirement of making Destroyer). The actual Dark Clan weapon must either be kept on his Druid character (in the Druid's stash or inventory), or transferred to one of his other Tournament characters (that are still alive). Replace the item 'Dark Clan Crusher Cudgel', with a Set Weapon or Crafted Weapon, and it's the same deal. In the instance of Crafted weaponry, the runes, gems and jewels for those recipes are to be kept on your character (or one of your other tournament characters), as well.

Unfortunately I cannot allow it, Sint Nikolaas. I know it seems unfair, but that would be allowing Paladins to have an unfair advantage over other competitors.

Of course you can! This is where Crafted items have an advantage over Unique and Set items...

Yes it is alright. The only way this would be illegal would be if you had already progressed into the next difficulty and came back to run those areas (IE: If you started playing Act I in Hell, then came back to Act V Nightmare to run Baal more).

It all has to go on the prize mule. Think of it as a big lottery at the end, when it comes to prizes. If you come in the first three places (or however many places there will be in this tournament), you have a chance at choosing some (or all), of your own prizes that you found, at the end of the tournament.
